We consider the case of uniform excise tax rate. The government first mits to the tax rate. Then firms simultaneously choose their product qualities. In the following stage they pete in prices. We show the tax and network externality have the effect on product qualities equilibrium to divert the optimal qualities differentiation. And a small tax rate will always improve the welfare.
